What is the stock market?


The stock market represents the environment in which equities, bonds
and securities are exchanged



It is one of the most vital components of the free market economy
because it gives investors a chance of gaining access to a small
portion of the company’s market share through the owned equities in
exchange for its capital



The stock market closely resembles the profitability of the company
in the sense that the stocks of a company that makes a positive net
profit will tend to increase as investors will value this company more
than other company with a negative or null net profit

The National Association of Securities Dealers Automated Quotation
(NASDAQ) is one of the biggest stock markets worldwide.
It includes more than 3,800 companies operating in multiple industries

The Great
Recession

How did the Great Recession impact the
stock market?
Even while the Great Recession was mainly caused by the failure in the
finance market as the homeowners were unable of repaying their loans
to the bank, it had a pronounced impact on the stock market as
indicated by the steep decrease observed in the NASDAQ index during
2008.
This impact was the result of the sales of stocks during this period as
investors tried to compensate the decreased money availability by selling
their stocks to gain liquidity.
For instance, the NASDAQ index experienced a decrease of approximately
40% during the Great Recession period. Similar trends were observed in
stock markets worldwide

Demand and supply of stocks is highly dependent on the liquidity of
investors and their need for money.

Taking this into account, supply of stocks increased during the Great
Recession as investors sold their stocks to gain liquidity. In contrast,
the demand for stocks increased since June 2009 as investors had
available money to invest on stocks

External forces causing the housing
bubble and the Great Recession


Lax lending policies of banks, according to which many people received a
loan to purchase a house even if their financial situation was not able of
proving their ability to repay it



Limited regulation of alternative financial institutions which did not check
for solvency of customers

When people started having trouble to repay their loan, the banks and
financial institutions reacted by prolonging the duration of the loan and
offering them a series of facilities to remortgage the existing debt,
aggravating the problem. The Fed, on the other hand, decreased interest
rates in an attempt to reactivate economy
Since this did not work, banks stopped offering loans, creating a credit crunch
as no more credits were offered unless the person demonstrated a strong
solvency

How did the Great Recession impact
other markets?
Additionally to the dramatic decrease of the stock market indices due to
the sale of stocks and the nearly inexistent demand, the Great Recession
had signficant impact on many other markets.


The housing bubble crashed, and the real estate market halted once
the banks didn’t approve any loans. The price of houses decreased by
30%



The finance market stopped as banks were instructed not to lend out
any more money as they were not sure of being repaid for them



Industries producing luxurious products such as the automobile
industry decreased their production due to the decreased demand for
such products



Many companies were forced to close as they were no longer
profitable

Government interventions that
alleviated the Great Recession
In order to relief the Great Recession, multiple interventions were
necessary:
1.

The FED instructed banks not to lend any money unless solvency was
demonstrated

2.

Tax rates were decreased

3.

Interest rates were decreased

4.

Government spending was increased

The result = Economic expansion since 2010

Conclusion
An excessive lax monetary or fiscal policy results in customers purchasing
more goods and products that those they can afford. If banks lend the
money at low interest rates, the risk for unpaid debts increases unless a
strict control of the solvency of the customer is carried out.
When suddenly the banks increase their solvency controls and figure out
that most customers are unable to repay the debt, they stop lending
money. The resulting credit crush dramatically decreases economic
activity, causing a deep recession as most markets become interrupted.
Active and aggressive fiscal policies are necessary to restore the
equillibrium and reactivate economic growth.
