University of Miami Returns and Risks Discussion
Read the post below and assume that the same client has now asked your classmate to develop an optimal portfolio using n securities. In your post to your classmate,** Choose a number for n between 10 and 30 and explain how many terms would exist in the variance-covariance matrix for this portfolio of n securities. Specify the total number of terms and the number of variance and covariance terms each.** Describe how the risk of this portfolio of n securities would likely compare to the original portfolio of 10 securities.Portfolio management as stated, What Is a Portfolio Manager?:Portfolio managers are investment decision-makers. They devise and implement investment strategies and processes to meet client goals and constraints, construct and manage portfolios, make decisions on what and when to buy and sell investments. (CFA, 2021, Para. 1)The importance of portfolio management is balancing the risk vs the reward. This concept will play relevant on all investment platforms from now into the future. The tools that are allotted to financial investors are designed to help interpret data of past trends to give insight into potential future trends given the markets movements. The risk associated with the portfolio and the risk of individual securities both play a part in the returns of a portfolio. The portfolio is made up of individual securities so the success of an actual portfolio is based on the individual securities. This can be seen in the 2008 market crash of the real-estate markets. Sub prime assets made up portfolios that were rated top shelf investment material but if the individual assets were investigated the rating of the portfolio was incorrect. This is why risk management is critical to asset management. Through diversification a portfolio can mitigate risk because as assets are invested into different markets it will reduce the correlation effect associated with stocks that are invested into same markets. Three factors that can affect a portfolio are variance of each security, covariance between securities, and portfolio weights. As stated, Investments: Analysis and management:Shows that the risk for a portfolio encompasses not only the individual security risks but also the comovement between the two securities. Three characteristics determine portfolio risk:The variance of each security, as shown by σσσ12 and σ22The covariance between securities, as shown by ρ1,2σ1σ2The portfolio weights for each security, as shown by the wi s (Jensen & Jones, 2020, p.186)This directly relates to the importance of diversification for risk management. The weight management of a portfolio can be shifted between assets to limit risk and increase yields given that the portfolio has negative correlation between assets.
